The decision

A private equity fund is evaluating a leveraged buyout of a mid-market manufacturing company with $50M EBITDA. The company has strong market position but operational inefficiencies. The fund must decide its investment approach and plan for exit in 3-5 years.

Objective

Maximize expected return on invested capital. Key uncertainties include operational improvement potential, revenue growth trajectory, debt refinancing terms, exit timing, and public market conditions.

The options

Option 1: Full Buyout at 8x EBITDA ($400M)

Acquire 100% of the company at a premium multiple. Full control enables aggressive operational improvements. Three possible margin expansion outcomes drive revenue growth potential. Exit via IPO, strategic sale, or secondary buyout.

Option 2: Buyout at 6x + Management Rollover ($300M)

Lower entry multiple with management retaining equity. Aligned incentives increase turnaround probability (35% vs 25% for full buyout). Management delivers or underperforms with debt default risk.

Option 3: Growth Equity Minority ($100M)

Take a minority growth equity position. Lower risk, lower return. If high growth materializes, decide whether to exercise a call option for full control or sell the stake at a premium.

Option 4: Pass on Deal

Decline the investment. Deploy capital elsewhere.

The decision tree

The tree has 7 decisions, 12 chance events and 37 outcomes. The best path is open: at every decision the best choice is marked, and the expected value beside each branch counts every cash flow from the start. Open any other branch to see what follows it.
